Your circle of competence is the terrain where your mental maps are reliable enough to act on. This lesson defines it, traces it to Buffett's 1996 letter, and proves the boundary matters more than the size — plus the difference between 'I understand this' and 'I'm familiar with this.'

You already know the warning from the prerequisite model: the map is not the territory. The mental maps you carry — your models of how markets, engines, people, or diseases behave — are sketches, not the real thing. But that warning leaves a question hanging. If every map is imperfect, are they all equally untrustworthy? No. Some of your maps are detailed, road-tested, and accurate enough to bet on. Others are tourist doodles. The trick is knowing which is which — and that is exactly what this lesson sharpens.

The honest answer to “for which terrain are my maps actually reliable?” has a name. This lesson defines it, finds where it came from, and proves a claim that sounds backwards at first: when it comes to that terrain, the boundary matters far more than the size.

What a circle of competence is

Picture standing in a dark field at night holding a lamp. There’s a pool of light at your feet. Inside that pool you can see the ground clearly — you can walk, place your feet, and act with confidence. Step past the edge and the ground is still there, but you can’t see it. The danger isn’t the darkness itself; it’s the band right at the rim where the light is fading but you can still half-make-out shapes, so you keep walking as if you can see. Your circle of competence is that pool of light: the set of subjects, skills, and situations where your understanding is solid enough to trust your own judgment and decide.

The phrase comes from Warren Buffett’s 1996 letter to Berkshire Hathaway shareholders, and the line that made it famous is deceptively simple.

Buffett borrowed the spirit from Tom Watson Sr., the founder of IBM, whom he liked to quote: “I’m no genius. I’m smart in spots, and I stay around those spots.” That’s the whole model in one sentence. Watson wasn’t claiming brilliance everywhere — he was claiming honesty about where his brilliance ran out, and the discipline to stay there.

Here’s a worked example of the definition in action. Suppose you’ve spent fifteen years repairing diesel engines. Hand you a truck that won’t start and you can listen, narrow the cause, predict what fails next, and fix it — you’re acting inside your circle, and your judgment is trustworthy. Now hand the same person a question about pricing a corporate bond. The honest answer is “I don’t have a reliable map for that.” Same human, same intelligence — but the bond sits outside the pool of light. The model doesn’t say the mechanic is dumb about bonds. It says their judgment about bonds is not yet trustworthy, and pretending otherwise is where trouble starts.

The pitfall to avoid: treating the circle as a measure of your worth. It isn’t a verdict on how smart or capable you are. It’s a map of where your maps work. A brilliant person with a tiny honest circle makes better decisions inside it than a brilliant person who refuses to admit any boundary at all.

When to use it

Reach for this model the moment you’re about to act on your own judgment — invest, decide, advise, commit — rather than just chat. Before the decision, ask one question: “Is this thing inside my pool of light, or am I squinting into the dark?” If you’re squinting, the model’s advice is not “try harder.” It’s “either get a real map first, defer to someone who has one, or pass.”

The boundary beats the area

Now the central, counterintuitive claim: a small circle with a sharp edge makes better decisions than a large circle with a fuzzy edge. Buffett didn’t say “build the biggest circle you can.” He said the size barely matters and the boundary is everything. Why? Because every disaster lives just outside the edge — in the band where a subject still feels familiar, so your confidence keeps talking after your competence has stopped. A sharp edge is a fence that stops you there. A fuzzy edge is an open gate.

The plumber’s circle might be a fraction the size of the pundit’s claimed range. It doesn’t matter. The plumber never strays onto terrain where their judgment is unreliable, and that single discipline — knowing where the fence is — produces better outcomes than vast, vague confidence ever could.

The cleanest real example is Buffett himself. Through the late 1990s, internet and dot-com stocks rocketed upward and nearly everyone piled in. Buffett sat it out — technology was outside his circle, a known unknown, and he said so plainly. For roughly two years he looked like a dinosaur who’d lost his touch; the press wrote him off. Then the bubble burst in 2000 and the same stocks collapsed. Buffett had missed the gains — and that was fine. Missing an opportunity outside your circle costs you a gain you never had a right to. Wandering outside it and being wrong costs you money you did have. A smaller circle you respect is safer than a bigger one you don’t.

Dana is a world-class expert in one narrow specialty and openly says 'anything outside this, I refer out.' Reese has a confident opinion on almost any topic but can't tell you where their knowledge actually runs out. Across many real decisions, who tends to decide better — and why?

”I understand” vs “I’m familiar”

Here’s the distinction that lets you actually find your edge: recognition is not knowledge. Knowing the name of a thing, having seen it many times, being able to nod along in conversation — that’s familiarity. Being able to rebuild it in your head, predict how it behaves when conditions change, and explain why — that’s understanding. We constantly mistake the first for the second.

Psychologists Leonid Rozenblit and Frank Keil named this the illusion of explanatory depth (Yale, 2002). Their setup was almost cruel in its simplicity: ask people how well they understand an everyday object — a zipper, a flush toilet, a bicycle — and they rate themselves confidently high. Then ask them to actually explain the mechanism, step by step. They can’t. The confidence evaporates mid-sentence. The “draw a bicycle from memory” version is the classic: most people produce a frame with the chain looped in a way that physically could not turn the wheels. They’ve seen ten thousand bicycles. They don’t have a working model of one. Familiarity, posing as understanding.

So how do you tell which one you’ve got? Three tests, and you need to pass all three:

  1. Mechanism from first principles — can you explain how it works from the ground up, not just that it works?
  2. Prediction under change — can you say what happens when conditions shift? (“If we double the load, this fails first, because…”)
  3. Pass the other side’s exam — could you sit the test that a real practitioner would set, not just the one you’d set yourself?

If you flunk these, you’re familiar, not competent — and that thing belongs outside your circle, no matter how often you’ve encountered it.

Sort each statement: is it mere familiarity, or genuine understanding?

Proximity is not understanding. You can sit beside a system for a decade — work in the building, attend the meetings, hear the jargon daily — and still carry no working model of how it actually operates. Exposure builds familiarity: you recognize the vocabulary, you know who to ask, you can follow along. It does not automatically build the ability to rebuild the mechanism, predict its failures, or pass the practitioner’s exam. The barista who’s served espresso for ten years has not thereby learned to repair the machine. Time spent near a thing and time spent understanding it are different currencies — and the danger is that years of proximity feel exactly like earned competence. Run the three tests anyway.
